A Rate Is Set by Supply and Demand for a Currency
At bottom, an exchange rate reflects how much people want one currency relative to another. Anything that increases demand for a currency, or reduces its supply on the market, tends to strengthen it, and vice versa. People and institutions demand a currency to buy that country's goods, invest in its assets, or hold it as a store of value. So the drivers of exchange rates are really the drivers of that demand, and they cluster into a few recognizable forces that professional analysts watch constantly.

When a central bank raises or lowers its policy rate, or signals that it will, currency markets react immediately, often more to the surprise relative to expectations than to the move itself. Central banks also influence rates through their inflation-fighting credibility and, in some cases, by directly intervening in currency markets to buy or sell their own currency. This is why currency traders parse central bank statements so closely: the central bank is the single actor most able to move the rate.
Floating vs Fixed Regimes
How freely a rate moves depends on the country's exchange-rate regime. In a floating regime, the rate is set by the market and moves continuously, which describes most major currencies. In a fixed or pegged regime, a government commits to holding its currency at a set rate against another, and uses reserves and policy to defend that peg. A pegged currency barely moves, until the peg breaks, at which point it can move violently. Many countries run managed regimes somewhere in between. This is why short-term currency movements often defy the fundamentals while long-term trends tend to reflect them, and why no single driver explains a rate at all times.
