Recording interest before cash actually moves

Proper accrual-basis accounting requires recording interest as it is earned or incurred, not just when cash physically changes hands - accrued interest captures this gap at period-end.

Worked example

For $10,000 principal at a 5% annual rate, accrued over 90 days:

Accrued Interest = 10000 x (5/100) x (90/365) = 123.29

This journal entry matters for accurate period-end financial statements - without recording accrued interest, both interest income (or expense) and the corresponding receivable (or payable) would be understated until the interest is actually paid.
