Why only the earnings portion gets penalized

The 10% federal penalty plus ordinary income tax applies only to the earnings portion of a 529 withdrawal used for non-qualified expenses - the original contributed principal is never taxed or penalized, since it was already after-tax money when contributed.

Worked example

For $5,000 in earnings withdrawn non-qualified, at a 22% marginal tax rate:

Federal Penalty = 5000 x 10% = 500

Income Tax = 5000 x 22% = 1,100

Total Cost = 1,600.0 total cost (500.0 penalty + 1,100.0 tax)

Some states also impose additional penalties or require recapture of previously claimed state tax deductions on non-qualified withdrawals, which this calculation does not include - check your specific state's 529 plan rules before assuming this federal-only figure represents the complete cost.
