The Law of One Price
Purchasing power parity begins with a simple, powerful premise: an identical good should cost the same everywhere once prices are converted into a common currency. If it did not, and the good were freely tradable, people could buy it where it is cheap and sell it where it is dear, and that arbitrage would push the prices together. This is the law of one price. Extended from a single good to a whole basket of goods, it implies an exchange rate at which overall price levels between two countries are equal, the PPP exchange rate the calculator finds. Absolute vs Relative PPP
PPP comes in two forms, and confusing them is common.

Absolute PPP is the stronger, stricter claim, that the actual rate equals the ratio of price levels, which the calculator embodies. The Real Exchange Rate
The gap between the market rate and the PPP rate has a name and a meaning: it reflects the real exchange rate, the market rate adjusted for the difference in price levels. When the real exchange rate is high, a country's goods are expensive relative to abroad, its currency is "overvalued" in PPP terms; when it is low, its goods are cheap and the currency looks "undervalued." The real exchange rate is what economists actually care about, because it measures international competitiveness, whether a country's goods are pricey or cheap to the rest of the world, which the nominal rate alone does not reveal.
Why PPP Fails in the Short Run
Despite its logic, PPP is a poor predictor of exchange rates over months or even years, and it is important to know why. Many goods and services are not tradable, a haircut, rent, local labor cannot be arbitraged across borders, so their prices never equalize.
