What Should the Rate Be, If Goods Cost the Same Everywhere?

Purchasing power parity starts from a deceptively plain idea: an identical basket of goods ought to cost the same wherever you buy it, once you have converted the price. If a basket runs to 5 units in one country and 4 in another, then the rate that makes those prices agree is 1.25 — regardless of what the market is actually quoting. The gap between that implied rate and the market rate is the interesting part, and it is the number this calculator is built to expose.

The Formulas

One division and one percentage difference:

PPP Exchange Rate = Price in Currency A ÷ Price in Currency B
Difference % = ((Market Rate − PPP Rate) ÷ PPP Rate) × 100

The PPP rate is rounded to six decimals, the difference to four. Both basket prices must be positive, as must the market rate. A positive difference means the market rate sits above the PPP-implied rate; a negative one means it sits below.

Reading the Verdict

The calculator does not stop at the percentage — it states which currency looks mispriced. The convention it applies is worth being precise about, because the direction confuses almost everyone on first contact:

Why the Market Rate Almost Never Equals the PPP Rate

PPP is a long-run anchor, not a prediction of tomorrow. Real exchange rates are pushed around by interest rate differentials, capital flows, trade balances and sentiment — forces that have nothing to do with the price of a basket of goods. Two structural reasons keep the gap open more or less permanently:

  • Non-tradable goods — a haircut cannot be exported. Services, rent and local labour make up much of any real basket, and they never arbitrage across borders.
  • Trade frictions — tariffs, shipping, taxes and regulation drive a wedge between prices that no currency movement erases.

The practical consequence: treat a large PPP gap as a question worth asking, not an answer. A currency can sit well away from its PPP rate for years without anything being wrong.

Note: The market rate must be entered by hand — nothing is fetched. For the comparison to mean anything, the two basket prices must describe genuinely comparable goods. Comparing a basket priced in one country against a differently composed basket elsewhere produces a precise number that measures nothing.
