The Return a Bond Actually Delivers, Not the Return It Was Issued With

A bond's coupon rate is fixed forever, set the day it was issued. But the price you pay for it on the secondary market almost never equals face value, so the coupon rate alone tells you nothing about the return you'll actually earn if you buy today and hold to maturity. Yield to maturity solves for that real, single number — the internal rate of return across every coupon payment plus the final repayment of face value, given the price you're paying right now.

The Formula

Price = Σ [Coupon ÷ (1 + y)t] + Face Value ÷ (1 + y)n

Yield to maturity is the value of y that makes the right-hand side of this equation equal the bond's current price. There's no algebraic way to isolate y directly, so this calculator solves it numerically with the bisection method — repeatedly narrowing a range of candidate yields until the implied price matches the actual price to within a fraction of a cent.

Where Yield to Maturity Is Used

  • Comparing bonds with different prices and coupons — a 3% coupon bond priced at a deep discount can out-yield a 6% coupon bond trading at a premium; YTM is the number that makes the comparison fair.
  • Benchmarking against other assets — YTM is the figure investors actually stack up against savings account APYs, CD rates, or a target portfolio return.
  • Assessing credit risk pricing — a corporate bond's YTM relative to a similar-maturity Treasury's YTM reveals the credit spread the market is demanding for that issuer's risk.

At par, YTM always equals the coupon rate exactly. Buying below par pushes YTM above the coupon; buying above par pulls it below — the same bond, three very different real returns depending on the entry price.

Note: Yield to maturity assumes every coupon payment is reinvested at that same yield and that the bond is held to maturity without default. Neither assumption is guaranteed in practice, which is why realized returns can differ from the YTM quoted at purchase.

Example: Calculating Approximate and Exact YTM on a Discount Bond

Problem: An investor buys a 5-year bond (N = 5) with Par M = $1,000 for a discount price P = $920.00. Annual Coupon C = $50.00 (5.0%). Calculate: (1) Current Yield; and (2) Approximate YTM.

Step 1: Calculate Current Yield:

Current Yield = ( $50.00 / $920.00 ) × 100% = 5.43%

Step 2: Compute Approximate YTM:

Annual Capital Gain = ( $1,000 - $920 ) / 5 = $80 / 5 = $16.00/year

Average Price = ( $1,000 + $920 ) / 2 = $960.00

Approximate YTM = ( $50.00 + $16.00 ) / $960.00 = $66.00 / $960.00 = 6.88% Annual YTM

Conclusion: The bond yields 6.88% total annualized return combining 5.43% cash coupon yield with $80 discount pull-to-par capital gain.

Yield to Worst (YTW) on Callable Corporate Bonds

Many corporate bonds include Call Provisions authorizing the issuer to redeem bonds early at a specified call price (e.g., $1,050 at Year 5):

Reinvestment Rate Risk in High-YTM Bonds

A critical limitation of Yield to Maturity is the Coupon Reinvestment Assumption:

YTM assumes all semiannual coupon cash payments are reinvested at the exact initial YTM rate. If interest rates decline significantly during the 10-year holding period, actual realized annualized return will fall below the quoted purchase YTM due to lower reinvestment yields.

Bond Equivalent Yield (BEY) for Money Market Instruments

Short-term money market instruments (US Treasury Bills, Commercial Paper) quoted on a 360-day bank discount basis are converted into Bond Equivalent Yield (BEY):

BEY = [ ( Face Value - Purchase Price ) / Purchase Price ] × ( 365 / Days to Maturity )

Converting discount yields to 365-day BEY allows direct annualized comparison against standard coupon-bearing Treasury notes.

Tax-Equivalent Yield (TEY) for Municipal Bonds
