The Power: Making Risks Commensurable
The great achievement of the probability-times-impact formula is commensurability, putting unlike risks in the same units. A frequent, minor annoyance and a rare, project-ending disaster can now be compared directly, because both are reduced to an expected dollar figure. Strikingly, a thirty-percent chance of a fifty-thousand-dollar loss and a five-percent chance of a three-hundred-thousand-dollar loss carry similar exposure, a ranking that pure gut feeling, fixated on the scary big number, would get wrong.
Justifying Mitigation Rationally
Expected value also gives a clean decision rule for spending on prevention. If a risk's exposure is fifteen thousand dollars, then spending more than fifteen thousand to mitigate it is, on average, a losing bet; spending less is defensible. The Limit: When Averages Lie
Here is the trap. Expected value is an average over many repetitions, and it implicitly assumes you can survive to play the odds repeatedly. That assumption fails for the rare, catastrophic risk. A five-percent chance of a loss large enough to kill the project outright is not equivalent to a frequent small loss of the same expected value, because you do not get to average across many projects, you get this one, and if the catastrophe lands, there is no "long run" to recover in. The expected-value number treats a survivable and an unsurvivable risk as interchangeable when they are not.
Using the Number Wisely
So the exposure figure is an excellent tool for prioritizing the broad field of ordinary risks and a poor sole guide for the tail, the low-probability, existential ones. Those deserve attention out of proportion to their expected value, because their impact is not something you can absorb and move on from.
